The formula to calculate the expected price change is as follows:<\/p>\n<p>$$ \\text{Expected Price Change} = (-MD \\times \\Delta Y) + (0.5 \\times C \\times (\\Delta Y)^2) $$<\/p>\n<p>Where: <\/p>\n<p>\\(MD\\) = Modified duration of the portfolio.<\/p>\n<p>\\(\\Delta Y\\) = Change in yield.<\/p>\n<p>\\(C\\) = Convexity<\/p>\n<\/li>\n<li>\n<p><strong>Credit Losses:<\/strong> This component captures the losses incurred from defaults. Calculating credit losses is simple as it involves looking up actual losses. However, for expected credit losses, the analyst needs to estimate both the probability of default and the expected loss severity in the event of default.<\/p>\n<\/li>\n<li>\n<p><strong>Foreign Exchange Gain\/Loss:<\/strong> This component considers the impact of fluctuating foreign currency prices on the portfolio. To calculate the foreign exchange gain\/loss, the analyst should multiply the weight of the portfolio invested in each foreign currency by the corresponding gain\/loss resulting from currency movements.<\/p>\n<\/li>\n<\/ol>\n<h2>Constraints of the Expected Return Breakdown<\/h2>\n<p>The described return decomposition is an approximation, using only duration and convexity to summarize the bond&apos;s price-yield relationship. <\/p>\n<p>It assumes reinvestment of all intermediate cash flows at the yield to maturity, resulting in varying coupon reinvestment rates for different bonds. <\/p>\n<p>The model overlooks local richness\/cheapness effects and potential financing advantages.
