The company\u2019s expected long-term ROE is 12%, and long-term growth is 6.5%. Assuming a cost of equity of 8%, the intrinsic value can be calculated as:<\/p>\r\n<p>$$\\begin{align*}\\text{V}_{0}&amp;=\\text{B}_{0}+\\frac{\\text{ROE}-\\text{r}}{\\text{r}-\\text{g}}\\text{B}_{0}\\\\&amp;=25.25+\\bigg(\\frac{0.12-0.08}{0.08-0.65}\\bigg)\\times25.25\\\\&amp;=92.58\\end{align*}$$<\/p>\r\n<p>If the return on equity is lower than the required return on equity, the intrinsic value of a company\u2019s share will be lower than its book value per share. When a company has no prospect of covering its cost of capital, a liquidation of the firm and redeployment of assets may be appropriate.<\/p>\r\n<p>A drawback to the single-stage model is that it assumes the return on equity above the cost of equity will persist indefinitely. However, a company\u2019s return on equity will likely revert to a mean value of return on equity over time. If an industry has a high return on equity, it will attract competition, eventually lowering the return on equity.<\/p>\r\n<h2>Multistage Residual Income Valuation<\/h2>\r\n<p>The multistage residual income approach can be used to forecast residual income over a given time horizon and then compute a terminal value based on continuing residual income at the end of that period. Continuing residual income is residual income after the forecast period.<\/p>\r\n<p>In the residual income model approach, the terminal value does not constitute a large portion of the intrinsic value. It will remain at the same level indefinitely. A persistence factor of 0 indicates that there will be no residual income after the initial forecast horizon.
