Therefore, we use Grinold-Kroner&#8217;s (2002) decomposition of the return to equity to capture the relationship.<\/p>\r\n<p>$$ \\begin{align*} {E(R_e)} &amp;=\\text{Dividend Yield}+\\text{Expected Capital Gain} \\\\ {E(R_e)} &amp; =\\text{Dividend Yield}+\\text{Expected Repricing}\\\\ &amp;+\\text{Earnings Growth per Share} \\\\ {E(R_e)} &amp; =\\text{Dividend Yield}+\\text{Expected Repricing} \\\\ &amp; +\\text{Inflation rate} +\\text{real Economic Growth} \\\\ &amp; +\\text{Changes in Shares Outstanding} \\end{align*} $$<\/p>\r\n<p>$$ {E(R}_e)=dy+ \\Delta \\left(\\frac{P}{E} \\right)+i+g+ \\Delta S $$<\/p>\r\n<p>The dividend yield is fairly stable and a key contributor to equity market returns. The expected return relates to P\/E ratio changes in the market. Evidence suggests that increased GDP growth rates have been linked to higher P\/E ratios because investors assume the country is low risk and is willing to pay higher for earnings. Earnings growth per share is the primary way economic growth can impact equity returns. The earnings growth per share can be expressed as a function of change in the number of shares traded in the market, inflation rate, and real economic growth.<\/p>\r\n<p>Real economic growth will translate into higher expected equity returns when the number of outstanding shares remains constant. The dilution effect, \\(\\Delta S\\), plays a crucial role in determining expected equity returns. It varies from country to country for many reasons, such as the complexity of financial markets and the development level of the economy.<\/p>\r\n<p>The wedge between equity returns and economic growth is attributed to the following two reasons.<\/p>\r\n<ol type=\"1\">\r\n\t<li>Publicly traded companies either issue new shares and dilute existing shareholders&#8217; returns or buy back their shares and decrease the share outstanding, thus increasing the equity return. The net result of new issues and buybacks on a national level is measured by the Net buybacks (NBB).<\/li>\r\n\t<li>The economic growth of private small and medium-sized companies is termed relative dynamism (rd). The greater this effect, the greater the divergence between equity returns and economic growth.<\/li>\r\n<\/ol>\r\n<p>Thus \\(\\Delta S=nbb+rd \\)<\/p>\r\n<blockquote>\r\n<h2>Question<\/h2>\r\n<p>Which of the following factors would <em>most likely<\/em> cause the wedge between equity returns and economic growth to increase?<\/p>\r\n<ol style=\"list-style-type: upper-alpha;\" type=\"A\">\r\n\t<li>Increase in relative dynamism.<\/li>\r\n\t<li>Decrease in net buybacks.<\/li>\r\n\t<li>Existence of free trade.<\/li>\r\n<\/ol>\r\n<h4>Solution<\/h4>\r\n<p><strong>The correct answer is A<\/strong>.<\/p>\r\n<p>The greater the relative dynamism, the greater the divergence between equity returns and economic growth.<\/p>\r\n<p><strong>B is incorrect<\/strong>.
