It maps industry and economic trends against the company’s addressable markets, specifically forecasting its Total Addressable Market (TAM), Serviceable Market, and Obtainable Market.

For example, when analyzing Netflix, a top-down forecast starts by estimating the future global video streaming market (Total Addressable Market). It then narrows the estimate to households with reliable internet access that are willing to pay for streaming services (Serviceable Market). Finally, it estimates the share Netflix can realistically capture based on competition, pricing, and subscriber growth (Obtainable Market).

Master CFA Level I revenue and profitability concepts with a Free Trial.

The Bottom-Up Approach

A bottom-up approach focuses on firm-specific, granular data, decomposing total revenue into individual drivers like sales volume, unit pricing, product lines, and geographic segments. The specific drivers used depend heavily on the nature of the industry. Bottom-up analysis also tracks how changing consumer tastes alter what a company sells. Best practices in financial modeling do not rely on just one method. Instead, they combine the market-consistency of a top-down macro view with the operational reality of a bottom-up micro view to project a firm’s true revenue potential.

Operating Profitability

Analysts measure profitability at three distinct levels, each offering specific analytical advantages and drawbacks:

Net Income/Net Margin

This is the most comprehensive metric because it includes operating, financing, and investing activities, plus taxes. It is highly distorted by changes in capital structure, capital expenditures, or one-time, non-recurring items. It is less useful for early-stage or highly cyclical companies experiencing net losses, but highly useful for mature and growing firms over time.

Operating Income/Operating Margin

This removes financing costs, taxes, and non-recurring items, making it much easier to compare different companies or track a single firm over time. However, it includes depreciation and amortization (D&A). A firm heavily investing in capital expenditures (Capex) today will see its margins temporarily depressed by high D&A, while a firm underinvesting will falsely appear more profitable in the short term.

EBITDA/EBITDA Margin

This represents operating profitability before discretionary spending and depreciation and amortization (D&A). It allows direct comparison of firms with wildly different debt levels, tax rates, and investment policies. However, it is not a standardized metric under GAAP or IFRS and there is no universal agreement method on how this metric may be adjusted. Companies often add back various expenses to make themselves look more profitable. This lack of uniformity means analysts cannot reliably compare different companies.

Pricing Power

Pricing power is a firm’s ability to adjust its prices without triggering a drop in customer demand. It directly influences how well a company can grow its margins or protect them against inflation.

Necessity-driven industries such as healthcare feature inelastic demand and enjoy high pricing power because they can pass rising costs onto their customers, since customers cannot stop buying the product. Luxury or leisure industries feature elastic demand, where price hikes severely hurt sales volumes.

Firms in less competitive environments, such as monopolies and oligopolies, have immense pricing power. This is typically driven by high barriers to entry, a lack of substitutes, high customer switching costs, and strong brand loyalty.

In hyper-competitive markets with commoditized products, firms have zero pricing power. Pricing above the market destroys sales while pricing below it sparks a price war. Over the long run, returns gravitate toward the cost of capital.

Operating Leverage

Operating leverage refers to the proportion of fixed costs versus variable costs within a company’s expense structure.

$$ ext{Operating Profit} =[Q imes (P – VC)] – FC $$

Where:

\\(Q\\) – The total number of units a company sells.

\\(P\\) – The selling price per individual unit.

\\( ext{Variable costs (VC)}\\) – These are costs that fluctuate directly with output, such as inventory, raw materials, and hourly wages.

\\( ext{Fixed Costs (FC)}\\) – These costs remain constant regardless of production volume in the short run. They include salaries, depreciation, software, and insurance.

Example

The following are the financial figures of a fast-growing coffee shop:

\\(Q\\) (Quantity): They sell 8,000 cups of coffee per month.

\\(P\\) (Price): The average price of a cup of coffee is $4.50.

\\(VC\\) (Variable Cost): The cost of the coffee beans, milk, sugar, cup, lid, and cardboard sleeve adds up to $1.10 per cup.

\\(FC\\) (Fixed Cost): Renting the shop space, keeping the lights and internet on, and paying the baristas’ base salaries costs $18,000 flat per month.

The operating profit can be calculated as:

$$ \\begin{align*}
ext{Operating Profit} & =[Q imes P – VC] – FC \\\\
ext{Operating profit} & =8,000 imes 4.50-1.10-18,000=\\$9,200
\\end{align*} $$

The coffee shop made $9,200 in operating profit. This is the money left over to pay any business loans (interest) and taxes, with the remainder being net profit for the owners.

Companies with high fixed costs have high operating leverage. When revenue goes up, profits skyrocket because the fixed costs are already covered. Equally, when revenue dips, profits plunge drastically. Standard financial statements do not explicitly label costs as fixed or variable. Analysts routinely analyze historical data to determine how sensitive a specific expense item is to revenue changes, treating highly sensitive items as variable costs.

Question

An analyst is forecasting revenue for a streaming service provider. She first estimates the future size of the global streaming market, then narrows it to households with reliable internet access that are willing to subscribe, before estimating the company’s achievable market share.
