The analyst estimates an intrinsic value of $72 per share, while the market price is $84, indicating that the analyst considers the shares overvalued. Management’s decision to issue additional shares to finance an acquisition is also consistent with a belief that the shares are overvalued, because issuing shares at a relatively high market price can allow the company to raise capital on favorable terms. Option B is incorrect because the analyst’s valuation indicates that the shares are overvalued. Option C is incorrect because the analyst does not consider the shares undervalued; the estimated intrinsic value is below the current market price."
    }
  }
}

Equity valuation is the process of determining whether a company’s current market price accurately reflects its economic worth. A financial analyst compares the current market price of a stock with an estimate of its intrinsic value. If the two differ significantly, the stock may present an investment opportunity (for an investor) or a financing opportunity (for the issuing company). Equity valuation is therefore fundamental to investment decision-making and corporate finance.

Price versus Value

Although the terms price and value are often used interchangeably, they represent different concepts.

Market Price – Market price is the observable price at which a share currently trades in the secondary market. It reflects Investors’ expectations regarding future cash flows, the timing of those cash flows, and the uncertainty surrounding those cash flows.

Because trading occurs continuously, the market price changes as investors process new information and adjust their expectations

     Master CFA Level I price and value concepts with a Free Trial.

Intrinsic Value – Intrinsic value (also called fundamental value) is the estimated economic value of a share based on the present value of its expected future cash flows discounted at an appropriate required return. Unlike market price, intrinsic value cannot be directly observed and must be estimated using valuation techniques.

Intrinsic value is considered the company’s “true” economic worth based on its underlying fundamentals rather than its current trading price.

$$  extbf{Market Price versus Intrinsic Value} \\\\
\\begin{array}{c|c}
extbf{Market Price} &  extbf{Intrinsic Value} \\\\ \\hline
ext{Observable} &  ext{Unobservable} \\\\ \\hline
ext{Influenced by market forces} &  ext{Estimated using valuation models} \\\\ \\hline
ext{Changes Continuously} &  ext{Changes when assumptions or information change} \\\\ \\hline
ext{Same for every investor at a given time} &
ext{May differ among analysts}
\\end{array} $$

Even if markets are informationally efficient, analysts still estimate intrinsic value because prices may temporarily deviate from value.

Investor Perceived Value

Although a stock has only one market price, every investor has their own estimate of what that stock is worth. This estimate is referred to as the investor’s perceived value.

Differences between perceived value and market price influence the decisions of both investors and companies. If investors believe a stock is undervalued, they are more likely to purchase shares. If they believe it is overvalued, they may sell existing holdings or avoid purchasing the stock.

If companies (issuers) believe their stock is undervalued, they may repurchase shares, and they may issue additional shares if they believe that their stock is overvalued.

Investor Approaches to Determining Perceived Value

There are three major approaches that market participants can use to determine perceived value: Naive (Story-Based) Valuation, Relative Valuation, and Absolute (Fundamental) Valuation.

Naive (Story- Based) Valuation

It relies primarily on narratives rather than detailed financial analysis.

Often used to value meme stocks or cult companies.

Meme stocks are companies whose shares gain popularity primarily through social media-driven investor enthusiasm rather than underlying fundamentals. In contrast, cult companies are companies whose shares are favored because of a strong and loyal customer base, rather than expectations of future operating performance.

Because valuations are driven largely by narratives, perceived values can differ substantially from intrinsic value.

Relative Valuation

Relative valuation estimates value by comparing a company with similar companies.

This approach typically relies on valuation multiples (for example, the price-to-earnings ratio) and peer comparisons.

Absolute (Fundamental) Valuation

Absolute valuation estimates intrinsic value using the company’s own expected future cash flows.

Unlike relative valuation, absolute valuation does not rely on market prices of comparable firms.

Investor Perceived Value, Market Prices, and Market Dynamics

Market prices are determined through the interaction of investors with different perceived values. When investors disagree about value, some will buy, and some will sell, and prices will adjust until supply and demand reach a market-clearing price.

Therefore, price changes are often the result of differences in investor beliefs rather than changes in objective company value.

Undervalued, Overvalued, and Fairly Valued Stocks

Financial analysts compare market price with intrinsic value to classify a stock as either undervalued, overvalued, or fairly valued.

$$
\\begin{array}{l|l|l}
extbf{Market Situation} &  extbf{Investor Action} &  extbf{Issuer Action} \\\\
\\hline
ext{Undervalued (Value} >  ext{Price)} & \\bullet  ext{ Purchase shares} & \\bullet  ext{ Repurchase} \\\\
& \\bullet  ext{ Increase share} & \\quad  ext{Outstanding Shares} \\\\
& \\quad  ext{exposure} & \\\\
\\hline
ext{Overvalued (Value} <  ext{Price)} & \\bullet  ext{ Sell shares} & \\bullet  ext{ Issue New Shares} \\\\ & \\bullet  ext{ Decrease share} & \\\\ & \\quad  ext{exposure} & \\\\ \\end{array} $$

A company’s true intrinsic value cannot be estimated with absolute certainty. It is easier to value the stocks of companies with stable, predictable growth that distributes dividends regularly than those experiencing cyclicality, rapid growth, or substantial change.

Scenario Analysis

When valuing a company, analysts cannot predict the future with certainty. Instead of relying on a single estimate, they consider different possible future scenarios and assess how each one would affect the company’s intrinsic value. The three most common scenarios used are:

Bull Case: Assumes the company performs better than expected, resulting in the highest intrinsic value.

Base Case: Assumes the company performs as expected under normal conditions and represents the most likely outcome.

Bear Case: Assumes the company performs worse than expected, resulting in the lowest intrinsic value.

Analysts assign a probability to each scenario based on its likelihood and use these probabilities to estimate an expected intrinsic value that reflects both future uncertainty and the most likely outcome.

Question

An equity analyst estimates that the intrinsic value of MNO Ltd. is $72 per share using a discounted cash flow model. The stock is currently trading at $84 per share. However, the company’s board announces that it intends to issue additional shares to finance a major acquisition.

Which of the following statements is most consistent with the information provided?

Both the analyst and the company’s management appear to believe the shares are overvalued.

Both the analyst and the company’s management appear to believe the shares are undervalued.

The analyst believes the shares are undervalued, while management appears to believe they are overvalued.

Solution

The correct answer is A.

The analyst estimates an intrinsic value of $72, while the market price is $84. Since the market price exceeds the intrinsic value, the analyst believes the shares are overvalued.

Companies may choose to issue new shares when management believes the shares are overvalued because they can raise capital at a relatively favorable price. Therefore, management’s action is consistent with the view that the shares are overvalued.

B is incorrect. Both the analyst and the company’s management believe that the shares are overvalued, not undervalued.

C is incorrect. The analyst believes that the shares are overvalued, not undervalued.

     Start Free Trial →

    Strengthen your understanding of price, value, and equity security valuation in CFA Level I Equity with study notes, practice questions, and mock exams.

Equity valuation is the process of determining whether a company’s current market price accurately reflects its economic worth.
