Additionally, if a firm hikes dividends despite flat or widely varying yields and valuations.

Estimation UncertaintiesFCFE and FCFF are difficult to forecast because operating profits, margins, working capital, and capital investments are hard to predict. FCFE models can also be biased by base-year effects when analysts are forced to assume a constant debt ratio over the forecast horizon.

Master CFA Level I present value model concepts with a Free Trial.

Life-Cycle & Growth Challenges

DCF models, particularly constant-growth models, work best for mature, stable companies with predictable cash flows and well-established base-year financial metrics. They are less suitable for companies in earlier or transitional stages of the business life cycle, where cash flows and growth rates are more uncertain.

Unpredictable TrajectoriesCompanies undergoing rapid transformation, unexpected growth patterns, or prolonged decline are difficult to value because their future cash flows often violate the assumptions underlying present value models.

The “Going Concern” assumption in Declining FirmsDCF models assume a company will survive as a going concern. For firms in decline, financial distress, such as bankruptcy or liquidation, is often sudden. Negative growth rates can model a slow decline, but sudden failure is better captured using scenario analysis rather than a standard DCF.

Macroeconomic & Market Considerations

Macroeconomic and market conditions affect key valuation inputs, particularly the discount rate (e.g., the cost of equity or WACC), increasing the uncertainty of intrinsic value estimates.

Volatile Risk-Free RatesThe risk-free rate changes constantly based on economic conditions. Analysts may try to mitigate this by averaging long-term rates and matching maturities to the forecast timeline. Despite these adjustments, the metric remains highly sensitive.

Developing Market ComplicationsIn emerging markets, government debt is often not truly risk-free, and long-term sovereign interest rates may not even exist, making the cost of capital difficult to calculate.

DCF models fail for startups, non-dividend payers, or firms facing structural shifts. Technology disruption and competition constantly challenge growth assumptions; therefore, analysts typically need to combine multiple valuation methods rather than rely on a single DCF.

Question

An analyst is valuing a stable tech giant that has recently shifted its strategy to focus heavily on stock repurchases rather than increasing its dividend payouts. Why would a dividend-based valuation model fall short here?

It overestimates the impact of capital expenditures.

It forces the analyst to assume a constant debt ratio.

It fails to capture the value being returned to shareholders via buybacks.

The correct answer is C.

A dividend-based model, such as the Dividend Discount Model (DDM), calculates a company’s value solely on the cash paid out as dividends. When a stable tech giant uses its excess cash for stock repurchases, it is still returning massive value to investors, just through a different mechanism. A buyback reduces the overall share count, which boosts earnings per share (EPS) and drives the stock price higher. The dividend model ignores the buyback cash, resulting in a heavily understated equity valuation. An analyst should switch to a Free Cash Flow to Equity (FCFE) model, which captures all cash available for both dividends and buybacks.

A is incorrect. Dividend-based models, such as the Dividend Discount Model (DDM), completely ignore capital expenditures. This is because Capex is an internal corporate reinvestment that happens before dividends are declared. A dividend model cannot directly measure its impact.

B is incorrect. Free Cash Flow to Equity (FCFE) models often require analysts to assume a constant debt ratio to project how much net borrowing will help fund future growth. Dividend-based models do not consider the company’s capital structure or debt ratios.

     Start Free Trial →

Strengthen your understanding of constant-growth and multistage present value models, their limitations, and CFA Level I Equity valuation concepts with study notes, practice questions, and mock exams.

DCF models are only as accurate as their chosen metrics and user assumptions.
